Essential Terms to Know When Starting with ETFs

ETFs are funds that can be bought and sold like stocks, making them very accessible. However, if you buy without knowing their structure, you might encounter unexpected results. It's important to understand what index an ETF follows, why the market price might differ from its net asset value (NAV), and how fees and tracking errors can impact your long-term returns. Especially, leveraged, inverse, international, and commodity-type ETFs can have more complex structures than standard index ETFs. This list summarizes essential terms that are good to know when studying ETFs for the first time.

ETF

ETF stands for Exchange-Traded Fund, and it's easy to understand when you think of it as a product that combines the advantages of index funds and stock trading. The Ministry of Economy and Finance's Economic Glossary defines an ETF as a product that allows investors to trade index funds listed on an exchange as conveniently as stocks. By purchasing one share of an ETF, you effectively gain diversified exposure to multiple underlying assets. However, since each ETF has different indices, management methods, and risk levels, you should not assume that "ETFs are safe".

Underlying Index

The underlying index is a key criterion that determines the direction of an ETF. The returns and risks can vary entirely depending on which index an ETF tracks. Tracking Error

Tracking error refers to the difference between the desired return of the underlying index and the actual return of the ETF. A smaller tracking error indicates stable tracking ability of the index, but some differences can occur depending on the product type.
