A Checklist to Review Before Investing in ETFs
From basic indices, constituent stocks, fees, trading volume, premium/discount, currency hedging, taxes, to the investment prospectus, here’s a summary of what to check before buying an ETF.
ETFs can be tempting to buy with just a click, which may lead to overlooking crucial details. However, each ETF has its own set of underlying indices, constituent stocks, costs, currency impacts, dividends, taxes, and risk ratings. Buying an ETF solely because it has had high recent returns may result in entering an overheated theme, purchasing at a widened premium/discount, or investing in leveraged or futures structures without fully understanding them. This checklist summarizes the essential items to verify before buying an ETF.
Check Underlying Index
Check the Basic Index
The first thing to check before buying an ETF is its underlying index. Even if the ETF name includes terms like S&P500, NASDAQ100, KOSPI200, high dividend, or semiconductors, the actual construction of the index may differ. The results can vary depending on whether the index is market-cap weighted, equally weighted, or selectively picks stocks based on certain criteria. Investing solely based on the index name of a thematic ETF may expose you to unexpected stocks. It's important to develop the habit of checking the basic index and constituent stocks in the KRX ETF information.

Check Constituent Stocks and Weightings
Check Constituent Stocks and Their Weights
Although ETFs are designed for diversified investment, not all ETFs are widely diversified. If a few top stocks have a very high weight, you may heavily depend on specific large companies. Many thematic ETFs, despite having different names, may share similar constituent stocks. Comparing the top holdings and their weights of overlapping products like dividend ETFs, semiconductor ETFs, and AI ETFs can help reduce duplicate investments. It’s important to confirm that the stocks within the ETFs you buy aren’t overlapping, as simply purchasing multiple ETFs doesn’t guarantee diversification.

Check Total Fees and Actual Costs
Check Total Expense Ratio and Actual Costs
When comparing ETFs, the total expense ratio is an important criterion. If the products track the same index, the one with lower costs may be more advantageous in terms of long-term returns. However, the total expense ratio alone cannot explain all costs. Other costs, like trading spreads, currency exchange costs, and taxes, also impact actual investment performance. ETFs with low trading volume and wide spreads may incur higher costs during trading, even if the expense ratio is low. For long-term investment, it’s advisable to compare total costs alongside tracking error.

Check Trading Volume and Bid-Ask Spread
Before buying an ETF, you need to check the trading volume and bid-ask spread. Products with high trading volume and stable LP quotes generally facilitate smoother trading. Conversely, ETFs with low trading volume might execute at unfavorable prices when placing market orders. This risk can increase on days of high intraday volatility or when overseas underlying assets are closed. When buying ETFs, it’s better to use limit orders rather than market orders, and exercise extra caution during unstable price periods, like just after the market opens or just before it closes.

Check Tracking Error and Deviation Rate
Check Premium/Discount and Tracking Error
The premium/discount and tracking error are indicators that assess the quality and trading risk of an ETF. The premium/discount shows the difference between the market price and NAV, while the tracking error indicates how accurately the ETF follows its underlying index. If you buy when there’s a large premium, you might end up overpaying relative to actual value, and a high tracking error could mean the ETF's returns deviate significantly from the expected index returns. For products like overseas, commodity, or leveraged ETFs, structural differences can exacerbate these issues, so caution is advised. It’s a good idea to check the premium/discount and tracking error information in the KRX ETF detailed guidance.

Check Currency Hedge Status
Check for Currency Hedging
When purchasing overseas asset ETFs, it's important to check if there's currency hedging. Currency-exposed ETFs reflect not only price changes of the underlying assets but also fluctuations in the USD/KRW exchange rate in their returns. If the Korean won weakens, overseas asset returns may appear higher, and conversely, they may decrease if the won strengthens. Currency-hedged ETFs try to mitigate the impact of exchange rate changes, but hedging costs may arise, and they do not completely eliminate the effects of currency fluctuations. Long-term investors should first determine whether they want to be exposed to currency fluctuations. Even with the same overseas index ETF, performance can vary based on whether there is currency hedging.

Check Distributions and Taxes
Check Dividends and Taxes
You should also check taxes before investing in ETFs. The tax treatment can differ between domestic equity, overseas equity, bond, commodity, and derivative ETFs, and the tax benefits can vary depending on accounts like ISA, retirement savings, or IRP. While dividends may seem like cash flow, they can be subject to taxes, and capital gains may also be taxed based on the product structure. Tax regulations can change, so it’s important to verify the latest criteria. Even with the same yield, after-tax returns can differ, so especially for long-term investments, it’s wise to look at both the accounts and tax structures.

Check Prospectus and Disclosures
Check the Investment Prospectus and Disclosures
Before buying an ETF, checking the issuer's investment prospectus and disclosures is the safest approach. The prospectus outlines the investment objectives, underlying indices, management methods, risks, costs, taxation, and distribution policies. You can find ETF/ETN-related disclosures on KIND, which provide major information like product changes, delistings, distributions, and management reports. If a product is complicated and difficult to understand even after reading the prospectus, it’s better not to invest. While ETFs are convenient, they are financial products, and investing without understanding their structure increases the potential for losses.

확인 팁 이해하지 못한 ETF는 매수하지 않기
The key to investing in ETFs is to confirm whether the product aligns with your goals rather than just finding a 'good-looking' product. Your selection criteria may vary depending on whether you are investing for long-term accumulation, short-term trading, dividend cash flow, or exposure to currency fluctuations. While ETFs can be a means of diversified investment, they are not without risks of loss. Before making a purchase, it’s safest to check the KRX ETF information, the issuer's investment prospectus, brokerage product descriptions, and the tax structure. If a product is not fully understood, it's wise to refrain from investing.
